Nanostudio seems to be one of the coolest and most powerful app for iPhone/iPod Touch. The Mac/PC version is full featured and free, it even supports MIDI in!:

I made my first song with NanoStudio on an iPod Touch. It uses some bits from the Amen Break that I cut up myself in Audacity, and then imported to NanoStudio using NanoSync.
